US interest rates experienced a brief period of relief as markets reassessed the Federal Reserve’s next policy move, but the uncertainty is unlikely to last. Investors are now turning their attention to upcoming US employment and inflation data, with the Nonfarm Payrolls report and consumer price index expected to play a decisive role in determining whether the Federal Reserve raises interest rates at its September meeting.

The latest market moves followed relatively dovish comments from Federal Reserve Governor Christopher Waller. His remarks pushed US rates lower as he indicated a greater willingness to keep monetary policy on hold and pointed to signs of disinflation. However, the improvement in the bond market was short-lived after stronger-than-expected US ISM Services data encouraged investors to reassess the outlook for interest rates.

US Payrolls Become a Critical Test

The upcoming US Nonfarm Payrolls report is now one of the most important economic releases for financial markets. Investors are looking for evidence of whether the US labour market is weakening enough to justify keeping interest rates unchanged.

According to ING, the market is effectively split over the possibility of a September Federal Reserve rate hike. The latest jobs data could therefore significantly change expectations for monetary policy.

A particularly weak payrolls reading could strengthen the argument for the Fed to remain on hold. ING economists noted that a jobs increase below 25,000, potentially accompanied by net job losses, could make it more difficult for policymakers to justify another rate increase. However, a stronger employment report would reinforce the case for tighter policy.

Inflation Data Could Decide the Fed’s Next Move

Employment data will not be the only factor influencing the September decision. The next US Consumer Price Index report will also be closely watched for signs that inflation is continuing to moderate.

If payroll growth weakens while inflation remains relatively contained, markets could increase expectations for a Fed pause. On the other hand, persistent price pressures combined with resilient employment could encourage policymakers to maintain or increase monetary tightening.

ING highlighted that a core CPI reading below 0.2% month-on-month, together with very weak employment data, could provide enough evidence for the Fed to delay or avoid a rate hike.

Treasury Yields and the US Dollar in Focus

The changing rate outlook is already influencing the US Treasury market and the Dollar. When expectations for higher interest rates increase, Treasury yields typically receive support because investors anticipate higher returns on US government debt. Higher yields can also make the US Dollar more attractive relative to currencies with lower interest rates.

Conversely, weaker economic data can push yields lower and reduce demand for the Dollar if traders begin pricing a more accommodative Federal Reserve.

This relationship makes the upcoming data particularly important for Forex markets. Currency traders will closely monitor how NFP and CPI alter expectations for the Fed’s September policy decision.

Global Markets Face Increased Volatility

The uncertainty surrounding US rates extends beyond the Dollar. Changes in Treasury yields can affect global bond markets, equity valuations, commodities and emerging-market currencies.

Gold could also react strongly to the data. A weaker Dollar and lower Treasury yields generally provide a more supportive environment for gold, while rising yields and a stronger Dollar can create headwinds for the precious metal.

Meanwhile, major currency pairs such as EUR/USD and USD/JPY could experience increased volatility as traders adjust positions around the US data releases.

Markets Await the Next Signal

The temporary relief in US rates therefore does not necessarily signal a lasting change in the Federal Reserve outlook. Instead, markets remain highly dependent on incoming economic data.

With the September Fed meeting approaching, the combination of US payrolls and inflation data could determine whether policymakers continue tightening monetary policy or choose to wait for additional evidence.

For Forex and global-market participants, the message is clear: NFP and CPI are now the key catalysts for US rates, Treasury yields and the US Dollar. Any significant surprise in either report could quickly reshape Fed expectations and trigger broader moves across financial markets.
